Gross Margin Return on Inventory (GMROI)
A profitability metric that measures the gross profit earned for every dollar invested in inventory.
Gross Margin Return on Inventory (GMROI) is a profitability metric that measures the gross profit earned for every dollar invested in inventory. It evaluates how effectively a business converts inventory investment into gross margin dollars, providing insight into both inventory efficiency and product profitability. GMROI is calculated by dividing gross margin by average inventory cost, typically expressed as a ratio where higher values indicate better performance.
Why it matters for e-commerce brands
For Shopify and DTC merchants, GMROI is crucial because inventory represents one of the largest cash investments and directly impacts both profitability and cash flow. E-commerce brands often carry multiple SKUs across various product lines, and GMROI helps identify which products are generating the best returns on inventory investment versus which are tying up capital without adequate profit contribution. This metric enables merchants to make data-driven decisions about purchasing, merchandising, and which products to scale or discontinue.
Example
A Shopify apparel brand carries both premium denim jeans and basic t-shirts. The jeans generate $50,000 in gross margin annually with an average inventory cost of $25,000 (GMROI of 2.0), while the t-shirts generate $30,000 in gross margin with an average inventory cost of $10,000 (GMROI of 3.0). Despite the jeans producing higher absolute profit, the t-shirts deliver better inventory efficiency with $3 in gross margin for every dollar invested compared to $2 for jeans. This insight might lead the merchant to allocate more inventory budget to t-shirts or negotiate better costs on the jeans to improve their GMROI.
